Understanding Fibonacci Trading (Part I)

What is Fibonacci forex? Did you see the movie, The DaVinci Code? You will find a scene in the movie where the characters talk about the Fibonacci number as part of a clue or code of some sort.

The Fibonacci series starts with 0 and 1 and goes out to infinity with the next number in the series being derived by adding the prior two. What are Fibonacci numbers? The Fibonacci number series were made famous by an Italian Leonardo de Pisa. For example, 0+1=1, 1+1=2, 1+2=3, 2+3=5, 3+5=8, 5+8=13, 8+13=21, 13+21=34, 21+34=55, 34+55=89, 55+89=144, 89+144=233, 144+233=377.

Fibonacci trading is based on using those ratios in your trading entry and exit decisions. What is so fascinating about this series is that there is a constant found within the series as it progresses to infinity. This constant is known as the Golden Ratio, Golden Mean or Divine Proportion. The Fibonacci series is like this; 0,1,1,2,3,5,8,13,21,34,55,89,144,233,377,610, 987..to infinity.

You will find the Golden Mean by dividing the higher number with the lower number by taking any two consecutive numbers in the series after the first few. For example, 89/55=1.618, 144/89=1.618, 233/144=1.618, 377/233=1.618, 610/377=1.618, 987/610=1.618 and so on. The inverse of 1.618 is 0.618.

Identifying support and resistance is very important in forex trading or for that matter any other trading. How do you identify support and resistance? Fibonacci ratios are usually used by traders to identify support and resistance. What is most important to forex traders is that applying these ratios can help identify key support and resistance zone in the market and therefore determine key trading opportunities or setups. The Golden Ratio can also be found in many places in nature like flowers, shells, fossils etc.

Why use Fibonacci ratios in your trading? The application of Fibonacci ratios can give you the edge as a forex trader if you use the Fibonacci trading technique properly. We have already discussed the Golden Ration 1.618 and its inverse 0.618. The main ratios used in everyday analysis are 0.382, 0.50, 0.618, 0.786, 1.000, 1.272 and 1.618.

You should be proficient with using the technical analysis program if you want to use the Fibonacci ratios in your trading. It is assumed that you have a computer, a market data source such as quote.com and a technical analysis program to manipulate that data since you are trying to look into a type of technical analysis.

There are three types of Fibonacci price relationship namely, retracements, extensions and price projections (sometimes also called price objectives). We will look into each type of these relationships individually. The Fibonacci price analysis calculations can be done by hand as well but they are time consuming and tedious.

Each of these Fibonacci price relationships will be setting up potential support or potential resistance in the chart that you are analyzing. The definition of a support is the price area below the current market where you will look for a possible termination of the decline and where you would consider to becoming a buyer of whatever currency pair you are trading.

Support and resistance are two very important concepts used in trading. Resistance is price where the sellers overcome the buyers and the price starts to decline after reaching a high. It is the price area above the current market where you would look for the possible termination of a rally and consider being a seller. Commodity Futures Trading - How To Reduce Risk And Aim For Success

If you are reasonably new to commodity future trading then do keep in mind that there a number of things that can go terribly wrong - there is a large risk factor here. With this in mind its wise to risk only the capital you can afford to lose and nothing more. Do not borrow as I have done myself. Too much risk to take - believe me!

One good thing about trading commodities is that there will always be an intrinsic value in the product. So for example the value of a quantity of nymex gas or of crude oil is never going to be nil.

Commodity trading though is still risky. Ideally you should reduce your risk and exposure and therefore the main thing is to only limit your investment to the amount of money you could afford to lose.

A common issue with trading in commodities however is that many traders carry with the commodity too much leverage. So for example, take a 100 oz. gold contract with a value of $1000 an ounce and thus a total value of $100,000. The margin or if you prefer - good faith deposit - to have 100 oz. of gold could be around 10% of the total contract value, which is $10,000.

Now this is where the problems begin to arise. A commodity trader who is being bullish on gold may think its a good time to buy into 10 gold contracts at a cost of $100,000 to their trading account. So if the price of gold were to move to $1100 an oz. then all is well and the money in the traders account doubles.

But if the price of gold were to reduce by that $100 an oz. and provide the trader with a value of $900 an oz. then the trader would be wiped out unless they were in a position to meet a margin call from their broker and place further funds into their account.

Of course if things go well then the trader is well on the way to a very nice income from this investment. However by such exposure, any down turn in the market place could lead to serious losses and thus its seemingly more of a gamble than a calculated trade.

When trading in online commodity futures there are many advantages over the traditional method due to the ability of up to date information of the market. But this leads perhaps to an inexperienced trader being given a false sense of security leading to over exposure of available funds. The word trading is as old as mankind himself and is still present in nowadays world. Although it comes in different forms and processes, trading carries the same principle that it did thousands of years ago, which is the exchange of a particular good for another.

The origins of trading come from a process named bartering. The barter process is simply an exchange of goods. In the early times, one would trade an apple, for argument sake, to get a potato in return.

Nowadays with advancement in technology, trading is done by the use of a piece of paper commonly referred to as money. The process is still the same and the exchange of goods is still processed in the same way with only difference the use of money as the prime medium.

In the era we live today, trading is far more than an exchange of goods and services. Trading has taken new lengths and goes beyond the mere exchange of goods. This century has witnessed the rise of the currency traders. They are the ones, who trade the currencies of other countries through the process of buying and selling.

This fascinating market, where buying or selling the currency of a country against another, is called forex. With a staggering US$3.5 Trillion traded per day, this makes the forex market the biggest existing financial market to date. No other market compares to the currency market and its volatility.

Hundreds of thousands even millions of dollars are made every-day by major financial institutions dealing in the foreign exchange market. They are referred to as the movers and shakers of the currency market. Those corporations deal in millions of dollars at any given time thus causing a stir in the market. If you are not already slightly familiar with the currency quotes, you should know that the value of a currency pair goes through drastic changes every single day. These fluctuations in price allow for major profit and also may result in losses.

The forex market tends to be more attractive than most of the existing markets on the planet. The reason being is because the forex market is a 24-hour open market. A normal trading day starts in Sydney, then Tokyo, Europe, London and ends up in New York City which is the last market to close for the day.

The major pairs which are the EUR/USD, GBP/USD, USD/CHF and USD/JPY are the most traded pair on the market. Next are the YEN pairs namely GBP/JPY and EUR/JPY, the commodity pairs AUD/USD, NZD/USD and USD/CAD which are believed to be the second most traded pairs on the currency market.

My first encounter with forex goes back to when I was in university. I knew nothing about the forex market and the way it operated. I had a mental blockage at a certain point to how the process of buying and selling a currency could actually work. Well after some research, it all made perfect sense. The world of today is not limited to buying/selling goods and services only but had open its doors to the ability to trade in currencies of other countries too.

Currency trading which is the buying or selling of a country's currency against the currency of another country is effectuated by Forex traders. They are basically speculators who take advantage of fluctuations in currency quotes to make money. If they believe a currency will appreciate they are more than likely to buy this particular currency in the hope that they will make some profit when comes the time to sell. Traders with a good knowledge of the market make a great living trading forex.

Getting involved in the forex market nowadays has never been easier. Though you will need some understanding of the market, it is still easy to get your feet wet and experience firsthand, how the dealing process works.

Here is what you will need before starting:

- A decent computer

- Internet facility

- Some money as start-up capital

- A reliable broker
